we have a critical production server that we would like to provide "failover"
for. This implies to me that we need to establish server clustering.
However, we want to do this via Virtualization. Note: We may need to
virtualize other servers later on.

The question: Can Virtual Server 2005 allow us to create a physical to
virtual server cluster for failover purposes?

That is an old article and doesn't apply to Virtual Server
2005 R2.

Regardless of the support for clustering in R2, I don't
believe that you can fail over from a physical server to a
virtual server.
